Why the carrier asks
This question helps the insurance carrier evaluate the risk of conflicts of interest that arise when your firm provides advisory services to an organization where you or your colleagues also have a significant ownership stake. This dual role can compromise impartiality, as your personal financial interest in the organization's success could influence the professional advice you provide, increasing the risk of E&O claims from the organization or its stakeholders for biased guidance.
Key terms
- What is "> 5% Ownership Interest"? This refers to any situation where you, a member of your firm, or an associated person holds a stake greater than 5% in an organization. This can be through direct ownership of shares, equity, or other financial instruments that represent a significant personal financial interest.
- What does "Act as Advisor to an Organization" mean? This means providing professional guidance, recommendations, or strategic input to an organization, often in a financial or investment capacity. This is distinct from advising individual clients about investing in an organization.
How to answer
To answer this, you must determine if this specific conflict exists within your firm. Consider two parts:
- The Ownership: Do you or anyone associated with your firm have more than a 5% ownership stake in an outside organization (e.g., a company, fund, or partnership)?
- The Advice: Does your firm also provide professional advisory services to that same organization?
If both of these conditions are met, you must answer "yes." If this situation does not exist, you can answer "no."
Common mistakes
- Mistake: Confusing this with advising clients about an organization.
- This question is different from the previous ones. It's about advising the organization itself as the client, not advising other clients to invest in it.
- Pitfall: Believing that if your advice is sound, the conflict doesn't matter.
- The conflict exists because of your ownership stake. If the organization performs poorly after following your advice, stakeholders could claim your guidance was self-serving or biased due to your personal financial interest.
- Mistake: Not considering the ownership interests of all "associated persons."
- This can include family members, trusts, or other related entities. A reasonable inquiry should be made to identify these potential conflicts.
Frequently asked questions
What information will I need to provide if I answer "yes"?
You should be prepared to describe:
- The person at your firm who holds the ownership stake and provides the advice.
- The name and nature of the organization being advised.
- The approximate ownership percentage.
- The nature of the advisory services provided to the organization.
- What disclosures about this conflict are provided to the organization's other owners or board members.
I own 10% of a local startup, and I provide financial planning advice to the startup itself to help them manage their corporate finances. Does this apply?
Yes. This is a direct example of the situation this question is designed to identify and must be disclosed.
How is this different from Question 14a3?
Question 14a3 asks if you advise customers to invest in an enterprise you own. This question (14a5) asks if you advise the enterprise itself as your client. They are two distinct potential conflicts. It's possible to answer "yes" to one and "no" to the other.
This guide explains what application questions generally ask and how carriers tend to read the answers. It isn't legal advice or a coverage determination: your carrier's application and policy wording control. When you're unsure how to answer, ask your broker before you sign.
